Worked example

Take a RM90,000 car with a RM9,000 downpayment, so RM81,000 is financed. The dealer quotes a 3 percent flat rate over 7 years. Flat-rate hire purchase charges interest on the original RM81,000 for the whole tenure, so the interest is RM81,000 times 3 percent times 7, which is RM17,010. Adding that to the principal gives RM98,010 to repay, spread over 84 months, or about RM1,167 a month. The flat rate looks small, but because you keep paying interest on money you have already repaid, the true cost on a reducing balance is higher. Solving for the rate that an ordinary amortising loan would need to produce the same RM1,167 payment gives an effective APR of roughly 5.6 percent, nearly double the headline 3 percent.

How it is calculated

Malaysian car loans use the flat-rate hire-purchase method, set by the Hire Purchase Act. The total interest is the amount financed times the flat rate times the number of years, charged on the full original principal regardless of how much you have repaid. The monthly instalment is simply the principal plus that total interest, divided by the number of months. Because a flat rate ignores the falling balance, it understates the real cost, so this tool also derives the effective APR by finding the reducing-balance rate that would produce the same instalment. As a rough guide a flat rate works out to nearly double on an effective basis. A larger downpayment cuts the amount financed and therefore the interest, while a longer tenure lowers the monthly payment but raises total interest.

How does a larger downpayment affect my car loan?
A bigger downpayment directly reduces the amount financed, which cuts the total flat-rate interest charged over the entire tenure. For a flat-rate loan the interest is calculated on the original principal, so every extra ringgit you put down up front reduces that base and lowers both your monthly instalment and the total cost of borrowing. Can I compare a hire-purchase rate with a bank personal loan rate?
Yes, but you must compare on the same basis. Hire-purchase rates are quoted as flat rates, while most personal loans in Malaysia use a reducing-balance rate. Dividing or comparing the two numbers directly is misleading.
